How did religious differences lead to war?

Some German rulers involved themselves into the religious struggles and took side of Luther. Emperor Charles V declared war on them (1546-1555). Other German rulers were faithful to Charles V, but Charles V could not win from the rebellious rulers, also because at the same time he had other wars to fight. There were also religious wars in other parts of Europe, e.g in France and the struggle between Spain and the United Netherlands (1568-1648).

Was it possible in the 16th century that people of different religions live together peacefully?

No, there was much greater religious intolerance than there is today. Catholics wanted nothing to do with Protestants and the other way round.

Why became whole countries either Catholic or Protestant?

As rulers recognised that the Reformation could not be stopped,  Catholics had to accept Protestantism. The Christian Church was divided  into the Catholic Church  and several Protestant Churches. But the kings  did not allow to have more than one religion in their countries. And at  that time, most people thought this was normal.
